The Regime Filter Trap.
All of my internal thoughts about regime filters start with the cost of running unfiltered: the trend system that bleeds through two years of choppy price action or the mean-reversion book that gets steamrolled when volatility breaks out.
- A regime filter with mediocre accuracy can cost more than the hostile regimes it was built to dodge.
- Before building one, run per-regime attribution on your existing trades, then deliberately degrade the switches to price the misclassification.
- If the edge survives a lagged filter, build it. If the degraded filter eats the edge, the filter is a complexity tax.
The real cost of a regime filter
That cost is real, and it's the reason I'm building a regime layer into my portfolio (currently a WIP). But sitting down to actually design the thing forced a question: What does a wrong switch cost?
A filter that misreads the regime hurts you twice: it pulls you out of conditions your strategies were eating well, then puts you back in late, after the favourable stretch has paid everyone who stayed. A filter with mediocre accuracy can sometimes cost more than the hostile regimes it was built to dodge.
Measure the cost of misclassification
Here's the exercise I'd suggest before anyone begins to build one. Start with per-regime attribution on trades you already have.
Label your backtest history with whatever regime definition you're considering (vol bands, trend strength, correlation state) and split each strategy's expectancy by label. This tells you the genuine cost of running unfiltered, per strategy, with actual numbers attached.
Some strategies will turn out barely regime-sensitive (filtering those is pure cost). Then price the misclassification. Re-run the same history with the regime switches deliberately degraded: shift every switch date late by a realistic detection lag, flip a share of the calls outright. Filters detect regime changes after they've started, so the lagged version is closer to what you'll actually own than the clean version. Compare the degraded filter against running unfiltered.
When does a regime filter add value?
If your book's losses concentrate hard in identifiable regimes and the edge survives a lagged filter, build it.
If the per-regime attribution is mushy and the degraded filter eats the edge, the filter is a complexity tax on the book (and complexity is easy; clarity is hard).
Complexity is easy. Clarity is hard.
I don't know yet which side of that line my portfolio lands on. Early signs point to a split: some strategies want the filter, others are better left alone, which points to filtering at strategy level, with each system opting in on its own evidence.
